What does economic theory have to say about these different motives: Are they aligned or in conflict?<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Economic theory suggests that if a large enough proportion of investors choose to favor companies with high sustainability ratings and avoid those with low sustainability ratings (sin businesses), the favored company\u2019s share prices will be elevated and the sin stock shares will be depressed. In equilibrium, the screening out of certain assets based on investors\u2019 taste should lead to a return premium on the screened assets.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">In our book, \u201c<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/www.amazon.com\/Your-Essential-Guide-Sustainable-Investing\/dp\/B09V1QFLS4\/ref=sr_1_1?crid=3Q4P5FKHY5AD0&amp;keywords=your+essential+guide+to+sustainable+investing&amp;qid=1686087258&amp;sprefix=your+essenti%2Caps%2C281&amp;sr=8-1___.YXAzOnNhcmFncmlsbG86YTpnOmY0MzVlYmJjODVlNGNlYzZmOWVmYjZhZmVhMWM4YmRlOjY6MWJjNDo0MzcwNjg1MzQ1ZmU3NGNkZmJkMjcyYzdlMTZlMDYxMmFhZTk3NWZjZTRhODVlNDJkOWQwM2NlZDU4YTVhNDQwOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">Your Essential Guide to Sustainable Investing<\/a>,\u201d Sam Adams and I presented the evidence from about 60 studies that were entirely consistent with economic theory\u2014sustainable investors should expect lower returns. However, their investments also entail less risk because companies with high sustainability scores have better risk management and compliance standards. Their more robust controls lead to fewer extreme events such as environmental disasters, fraud, corruption, and litigation (and their negative consequences). The result is a reduction in tail risk in high-scoring firms relative to the lowest-scoring firms. The greater tail risk creates the \u201csin\u201d premium.&nbsp;<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-the-halo-effect\"><strong>The Halo Effect<\/strong><\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">Christina Bannier, Yannik Bofinger, and Bj\u00f6rn Rock, contributed to the sustainable investing literature with their study \u201c<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/link.springer.com\/article\/10.1057\/s41260-023-00303-6___.YXAzOnNhcmFncmlsbG86YTpnOmY0MzVlYmJjODVlNGNlYzZmOWVmYjZhZmVhMWM4YmRlOjY6MGVhZjo1ODk2MTk2MjI2OTQ4MmE3Yjk2OTc1MTdiZDA3ZjM4ODg3MDIwMmUzZjQyOWNjZmI0ZTRiN2FhZDBiNzVmODU0OnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">The Risk-Return Tradeoff: Are Sustainable Investors Compensated Adequately?<\/a>,\u201d published in the May 2023 issue of the Journal of Asset Management, found that the preference for sustainable investment has been so strong that higher returns to less sustainable firms are sufficient to \u201covercompensate\u201d investors for the risk they bear\u2014the lowest-scoring firms produced the highest risk-adjusted returns. Thus, from a purely economic perspective, the optimal return-to-risk ratio is achieved for a portfolio that invests in the lowest CSR-rated firms.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Summarizing, sustainable and&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/alphaarchitect.com\/2024\/04\/investor-mental-health\/___.YXAzOnNhcmFncmlsbG86YTpnOmY0ZWNjMzMxYjdmYTg2MzQ4NDFhYWVmZDNmZDUzYTExOjY6NjhhNDphZmNkNzM5NzkyZjNiOGFhZGIzYzMxYzZlMTc0ODAyMjViNTQ5OTBiZDM1NTQ4MDRhNDc4MzBmMGExZjk5MTc5OnA6VDpO\" target=\"_blank\" rel=\"noreferrer noopener\">impact investors<\/a>&nbsp;should expect lower returns from their investments.&nbsp; However, some investors may struggle to align their social and investment preferences. The result could be that the \u201chalo effect\u201d\u2014a cognitive bias that leads investors to make decisions based on their overall impression of a product\/company\/investment, rather than on a careful analysis of its fundamentals<em>\u2014<\/em>could lead sustainable and impact investors to believe that these investments have superior returns. That could lead to a loss of value creation.&nbsp;&nbsp;<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-latest-research\"><strong>Latest Research<\/strong><\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">Yigit Atilgan, K. Ozgur Demirtas, and A. Doruk Gunaydin, authors of the May 2024 study \u201c<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/papers.ssrn.com\/sol3\/papers.cfm?abstract_id=4828452___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6MmM1MTphMTExODE5NWU4OTA2NzhjMzI5NTQ3MmJhMjdjNzU3OWI1MzViNjE2YzViZjZjZmYwODE3OTA2YTcyZDZmYmQxOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">Do Polluters Outperform Non-Polluters?<\/a>\u201d investigated whether industrial companies with higher toxic emissions outperformed those with lower toxic emissions. To measure pollution levels, they obtained plant-level chemical pollutants data from the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/www.epa.gov\/toxics-release-inventory-tri-program___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6YmVjZToxMzFiNWYwN2I2ZDg1YjMzYjExMGQ1MTkwOGE1NmY2NDM2MTVkY2Y3NzJhYzNhNTk1MzU3NTc4N2ExNzMwMDBlOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">Toxic Release Inventory&nbsp;<\/a>database maintained by the Environmental Protection Agency between 1991 and 2022. They aggregated by parent company the annual plant-level toxic emissions across all chemical categories. Their sample basically included NYSE, AMEX or Nasdaq firms while excluding excluded financial firms and firms listed for less than two years. They scaled total emissions (in pounds) in year t-1 by total assets, plant, property and equipment, sales or market value of equity disclosed by the end of March of year t. Emissions data for year t-1 were updated between July and September of year t in TRI. They then constructed portfolios at the end of September of year t to avoid look-ahead bias. They sorted all firms with positive scaled emissions in year t-1 into quintiles within&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/mba.tuck.dartmouth.edu\/pages\/faculty\/ken.french\/Data_Library\/det_49_ind_port.html___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6ZWQ0ZDpkYTUwMzdjYTExNTRmOGJmM2I3Nzk3NWU0MjdmMTYzNjMzODA1YzI0MmNjYWJiNzZmZmQ4NWFiN2MxYzMwMDhjOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">49 Fama and French industries<\/a>&nbsp;and then calculated monthly value-weighted returns of these quintiles from October of year t to September of year t+1. &nbsp;Following is a summary of their key findings:<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li>There was evidence of a pollution premium.\n<ul class=\"wp-block-list\">\n<li>The portfolio of stocks with the lowest (highest) emissions scaled by total assets or AT1 (AT5) had a monthly excess return of 49 (97) basis points.<\/li>\n\n\n\n<li>The monthly return to the hedge portfolio, which was long (short) in the highest (lowest) emission stocks, was 48 basis points and significantly positive at the 1% level.<\/li>\n\n\n\n<li>A similar pattern was observed for the other scaling variables.&nbsp;&nbsp;<\/li>\n<\/ul>\n<\/li>\n<\/ul>\n\n\n\n<p class=\"wp-block-paragraph\">They then tested whether various asset pricing factors could explain the monthly return difference between the high-emission and low-emission quintiles: the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/en.wikipedia.org\/wiki\/Fama%E2%80%93French_three-factor_model___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6NDk4OToyOTNhYTYwMWQxMjNhNzY2ODc4YzdlNzJjMjFjMTkwZmQ4MDBkOGU3M2ZlYzFhNmEyNzljYTA3ZmI1ZjNmMDc2OnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">three-factor model of Fama and French<\/a>&nbsp;(beta, size and value); the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/en.wikipedia.org\/wiki\/Carhart_four-factor_model___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6MDNlMTo5NTcxYjAzYjNkNWMzYmQ4YmFjYmU3NDVkYmM5MDRlMGJmYzQ0ZGQ3ZGRlNDJjY2NhMmMxZTc3Y2QwMWU0M2NkOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">four-factor model of Carhart<\/a>&nbsp;(adding momentum);&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/www.sciencedirect.com\/science\/article\/abs\/pii\/S0304405X14002323___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6MzZmYjpmZTY0OWQ5ODM4MDdlZmRhMTFkYjlkYjlmMjY4Y2ZmOTdhMTlhNGQ1YzIzZDIxZDQ2N2U0MjZiMjhjNmRhZWMxOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">five-factor model of Fama and French<\/a>&nbsp;(beta, size, value, profitability, and investment);&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/theinvestmentcapm.com\/uploads\/1\/2\/2\/6\/122679606\/qfactors_and_investmentcapm.pdf___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6MzJmNzphMjI2ODkxM2UwOWI5YjE2NDQyMTYyZDQxYmQ1MGNmMmFmZjA5YTM3ODA5N2Q1MmU1YWNhNzdjYWE5NDhhNWNhOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">the four-factor model of Hou et al<\/a>&nbsp;(beta, size, profitability, and investment); the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/www.nber.org\/system\/files\/working_papers\/w24709\/w24709.pdf___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6YjMxZDowZGI3MzcxNDY2NDBmNDEzYjMzZDVhN2Q0Mjg3N2E5MzkzZmRkYWU0OWEwZjE4ZDkzMjQyODVjMjIyYzc2MGI3OnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">five-factor model of Hou et al<\/a>. (adding growth in investment); the &nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/papers.ssrn.com\/sol3\/papers.cfm?abstract_id=2626701___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6MzAzYjo3YmJmNTU1ODg5ZDIyN2NkZjcxYzE5ZDgxNDAzN2M0MWQ2ZTYyZjQzMDEwYThmZDhjYTMyOGRlOGM1YmU2NTM0OnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">mispricing factor model of Stambaugh and Yuan<\/a>; and the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/papers.ssrn.com\/sol3\/papers.cfm?abstract_id=3086063___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6YmZlOTowYTdlMWM0NzRjMGE2NjM5ZGQwZmE3NTU3MDc5OTMwOWFiMWUzYjViNmRhM2VlNjhlNDMzOWUxMjAyZjdkOTBjOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">behavioral factor model of Daniel et al<\/a>. They also considered several \u201ckitchen-sink\u201d specifications that also include the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/www.sciencedirect.com\/science\/article\/pii\/S0304405X13002675___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6NThkMjoxY2U5N2ZjNDM2ZDI0OWM2ZDMwYmI2YTRjYzk3ZWM0NmU5NTUyMGM2YTQwYTEzNDZjZmQ0YWJjOWExNGE2YTdmOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">betting-against-beta (BAB) factor of Frazzini and Pedersen<\/a>&nbsp;and the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/papers.ssrn.com\/sol3\/papers.cfm?abstract_id=279804___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6YzA2ZDpmZGI4OWMwZDNhZTQ5YzM0NjhhZWE3YWQ4YzNhOWRkZDAyZWQ1ZWNiMmU0MmFkNDkyNmNlZDNhMjhmODdjN2FjOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">liquidity factor of factor of Pastor and Stambaugh<\/a>.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">They found:<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li>After controlling for market, size, value, momentum, investment, and profitability factors, the monthly alpha to the hedge portfolio that was long (short) stocks with high (low) emissions varied between 35 and 57 basis points and was significantly positive at least at the 5% level.<\/li>\n\n\n\n<li>The Q5 expected growth factor had a minimal impact.<\/li>\n\n\n\n<li>Behavioral factors could not explain the pollution premium as the alpha remained statistically significant with a value of 42 basis points (t-statistic = 2.82).<\/li>\n\n\n\n<li>The \u201ckitchen-sink\u201d regression produced insignificant alphas when the Fama-French five-factor model was augmented by momentum, expected growth, betting against beta, and the liquidity factors.&nbsp; EG, BAB and LIQ factors. The \u201ckitchen sink\u201d regression that replaced the investment and profitability factors of the Fama-French five-factor model with those of the Q4 model produced a marginally significant alpha.<\/li>\n<\/ul>\n\n\n\n<p class=\"wp-block-paragraph\">The authors then examined reward relative to risk measures including the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/www.investopedia.com\/terms\/s\/sharperatio.asp___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6YzQyODphNTdmOGI4ZDdkM2Y0YzdlMjQyNDJlZWU1NzhiNTBlNTNhMDdhOTZhNWYwZDVmYTE4YTJiZjE4ZTNiZTM0OGIyOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">Sharpe ratio<\/a>, the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/www.investopedia.com\/terms\/s\/sortinoratio.asp___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6MTQ3NzoyMjRjM2QzNzNiYjdjNWRkM2EzZDBiNWEzMzQ1Njg1NDI4ZWIyMTM0NzQ4OTIwNGE4MTQwOWE5ODBjZWNhMzU3OnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">Sortino ratio<\/a>&nbsp;(penalizes only those returns falling below a certain threshold that they defined as the risk-free rate), and the&nbsp;<a href=\"https:\/\/url.avanan.click\/v2\/___https:\/www.investopedia.com\/terms\/c\/calmarratio.asp___.YXAzOnNhcmFncmlsbG86YTpnOjhiNzU4MGZiMGVjYTJjZDE5NzM1NWQ1MzYzNDQ3OGIwOjY6NGUzZjo3MGM5MGNjZTNhNzkzNWJiM2ZiZDg2MmY3NjMwNmU3NWFiYmQ0M2U0MWMwZWFkZmU2ZGQyZjcyZjM5ZWY0ZjEwOnA6VA\" target=\"_blank\" rel=\"noreferrer noopener\">Calmar ratio<\/a>&nbsp;(adjusts excess returns for maximum drawdown). Their findings are consistent with the literature demonstrating the existence of \u201ca halo effect\u201d that leads sustainable investors to believe that these investments have superior returns, resulting in a loss of value creation. The takeaway is that sustainable investors should expect lower returns from their investments and lower risk-adjusted returns as a \u201cprice\u201d they pay for aligning their social and investment
