Then you repeat them in all settings and hope that you don\u2019t end up looking like the one-trick ponies who get lambasted on the \u201cAnd Now This\u201d segment of Last Week Tonight with John Oliver. My go-to statistic over the past 12 months has been this:&nbsp;<em>\u201cStocks have advanced, on average, by 17% over the one-year periods following historical peaks in inflation.\u201d<\/em><sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#1\">1<\/a><\/sup><\/p>\n\n\n\n<p>Admittedly, there have been moments over the past year that have tested my faith in this rudimentary analysis. A 9% decline in the S&amp;P 500 Index in September alone will do that to you.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#2\">2<\/a><\/sup>&nbsp;However, the \u201chot take\u201d culture frowns upon people who don\u2019t stand by their provocative comments. Plus, I believed stocks were heading higher because, well, that\u2019s what typically happens as inflation improves.<\/p>\n\n\n\n<p>June 2023 marked a year since inflation peaked. The price return of the S&amp;P 500 Index was +17.6% through the end of last month!<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#3\">3<\/a><\/sup>&nbsp;Good call. As John Oliver would say, \u201cCool.\u201d<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-a-keep-it-simple-strategy\">A \u2018keep it simple\u2019 strategy<\/h2>\n\n\n\n<p>We start with three simple questions.<\/p>\n\n\n\n<p><strong>1. Where are we in the cycle?<\/strong><\/p>\n\n\n\n<p>Not all calls are prescient. The much-anticipated recession eludes us. The US economy looks too strong to enter a recession this year. I expect this cycle will end as all others do, with too much policy tightening. I just don\u2019t see it happening in 2023.<\/p>\n\n\n\n<p><strong>2. What\u2019s the market telling us about the direction of the economy?<\/strong><\/p>\n\n\n\n<p>Risk appetite, believe it or not, has improved significantly over the past month. Stocks have been outperforming bonds.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#4\">4<\/a><\/sup>&nbsp;Credit spreads have tightened.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#5\">5<\/a><\/sup>&nbsp;The magnitude of this reversal in market sentiment has historically signaled an improvement in growth expectations and a subsequent improvement in economic data.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#6\">6<\/a><\/sup>&nbsp;It\u2019s reminiscent of late 2022 into early 2023 when a rebound in cyclical markets rightly challenged the notion of imminent recession.<\/p>\n\n\n\n<p><strong>3. What will be the policy response?<\/strong><\/p>\n\n\n\n<p>One more rate hike? Are we tired of talking about this yet? The US Federal Reserve, after letting inflation out of the bag, is committed to restoring its credibility.<\/p>\n\n\n\n<p>Our view is that a tactical recovery trade has emerged, favoring cyclical, smaller-cap, and value-oriented stocks. The trade is reflective of the ongoing resilience in the US economy and recent improvements across various sectors. However, it does not ignore the likely impact of policy tightening on the economy that is still forthcoming. For now, we make hay while the sun shines. How\u2019s that for another adage from the back pocket?<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-how-d-we-do\">How\u2019d we do?<\/h2>\n\n\n\n<p>Speaking of cooling inflation, let\u2019s revisit an Above the Noise concept from October 2022. Back then, our crack team of advanced mathematicians (ok, it\u2019s just me) calculated that if US inflation remained at its then 0.3% three-month run rate<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#7\">7<\/a><\/sup>, that the year-over-year percent change would be 3.2% by the June 2023 reading. Inflation is now at 3% on a year-over-year basis.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#8\">8<\/a><\/sup>&nbsp;That was some near-Nobel Prize winning math.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-it-may-be-confirmation-bias-but\">It may be confirmation bias, but \u2026<\/h2>\n\n\n\n<p>\u2026 I expect core inflation, which has been remained stubbornly elevated, to follow the Consumer Price Index (CPI) lower. Shelter is a large weighting of the core CPI (which excludes food and energy), but unfortunately, shelter costs are calculated in a manner that causes them to significantly lag current conditions.<\/p>\n\n\n\n<p>The Bureau of Labor Statistics (BLS) can survey tenants and update the CPI when their rents change, but that only tends to happen when leases expire. By then, the BLS is telling us what we already know. We know that US home prices have already flattened<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#9\">9<\/a><\/sup>, and that the apartment rental market is soft.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#10\">10<\/a><\/sup>&nbsp;As shown in the chart below, CPI Owners\u2019 Equivalent Rent has tended to peak roughly 10 to 12 months after the peak in the S&amp;P Case\/Shiller National Home Price Index. And the home price index peaked in April 2022.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#11\">11<\/a><\/sup>&nbsp;I\u2019ll take the under on core CPI in the coming months.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\" id=\"h-it-takes-about-one-year-for-home-price-trends-to-be-reflected-in-inflation-data\">It takes about one year for home price trends to be reflected in inflation data<\/h3>\n\n\n\n<figure class=\"wp-block-image size-large\"><img decoding=\"async\" width=\"1100\" height=\"600\" data-src=\"\/campus\/wp-content\/uploads\/sites\/2\/2023\/07\/Screenshot-2023-07-25-102902-1100x600.png\" alt=\"CPI Owners' Equivalent Rend and Case Shiller National Home Price Index\" class=\"wp-image-193937 lazyload\" data-srcset=\"https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2023\/07\/Screenshot-2023-07-25-102902-1100x600.png 1100w, https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2023\/07\/Screenshot-2023-07-25-102902-700x382.png 700w, https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2023\/07\/Screenshot-2023-07-25-102902-300x164.png 300w, https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2023\/07\/Screenshot-2023-07-25-102902-768x419.png 768w, https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2023\/07\/Screenshot-2023-07-25-102902.png 1535w\" data-sizes=\"(max-width: 1100px) 100vw, 1100px\" src=\"data:image\/svg+xml;base64,PHN2ZyB3aWR0aD0iMSIgaGVpZ2h0PSIxIiB4bWxucz0iaHR0cDovL3d3dy53My5vcmcvMjAwMC9zdmciPjwvc3ZnPg==\" style=\"--smush-placeholder-width: 1100px; aspect-ratio: 1100\/600;\" \/><\/figure>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-since-you-asked\">Since you asked<\/h2>\n\n\n\n<p>If US stocks typically bottom in a recession, and the recession hasn\u2019t happened yet, then why do I believe that the market has already bottomed?<\/p>\n\n\n\n<p>Let me explain my thinking.<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li>In past periods of hyperinflation (1970, 1974, 1980, and to a lesser extent 1991), inflation peaked&nbsp;<strong>during<\/strong>&nbsp;the recession.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#12\">12<\/a><\/sup><\/li>\n\n\n\n<li>In each of those instances, the market bottomed around the inflation peak, which again occurred&nbsp;<strong>during&nbsp;<\/strong>the recession.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#13\">13<\/a><\/sup><\/li>\n<\/ul>\n\n\n\n<p>So, which event drives the market bottom? The recessions or the inflation peaks? It\u2019s hard to know because in the past both have occurred simultaneously. But today, we\u2019re in a rare cycle in which inflation is well past its peak, but the economy hasn\u2019t yet entered a recession. So the distinction takes on more importance.<\/p>\n\n\n\n<p>Do I need to be bearish simply because in this bizarre COVID cycle, the timing between the peak in inflation and the recession didn\u2019t align? I think not. Put me down for the market having bottomed last October.<\/p>\n\n\n\n<p>I\u2019ll take solace knowing that last year\u2019s peak-to-trough 25.4% decline in the S&amp;P 500 Index, which occurred from Jan. 4, 2022, through Oct. 13, 2022, is historically consistent with market returns associated with the more mild recessions of the past, including 1980 and 1991.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#14\">14<\/a><\/sup><\/p>\n\n\n\n<p>Hamlet\u2019s Queen Gertrude might accuse me of protesting too much, but there is method in\u2019t.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-it-was-said\">It was said<\/h2>\n\n\n\n<p>\u201cNobody works. \u2018Just give it to me. Send me money. I don\u2019t want to work \u2026\u2019\u201d<\/p>\n\n\n\n<p>\u2013 Bernie Marcus, co-founder of Home Depot, from a December 2022 interview in The Financial Times.&nbsp;<\/p>\n\n\n\n<p>I hear this type of rhetoric all the time. I take personal offense from it as I hail from a generation that was said to be destined to sit in coffee shops all day listening to Nirvana records. The \u201cnobody wants to work\u201d idea gained traction in the early post-COVID period. It even got a name: The Great Resignation.<\/p>\n\n\n\n<p>The problem is that it simply isn\u2019t true. The US labor force participation rate for Americans ages 25-54 is now 83.5%, greater than it was before the pandemic and the highest it has been in over 20 years.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#15\">15<\/a><\/sup>&nbsp;Sometimes the numbers get in the way of a good story. Now, if you need to find me, I\u2019ll be finishing this commentary in a Starbucks while listening to In Utero.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-phone-a-friend\">Phone a friend<\/h2>\n\n\n\n<p>You may have noticed the highly anticipated post-COVID surge in Chinese economic growth hasn\u2019t materialized. What happened?&nbsp;I posed the question to David Chao, Invesco\u2019s Global Market Strategist for Asia Pacific.&nbsp;His response:<\/p>\n\n\n\n<p>China\u2019s economy has lost momentum, the result of lackluster consumer demand and tepid private investment sentiment.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#16\">16<\/a><\/sup>&nbsp;The initial burst in pent-up spending by the Chinese consumer following the abrupt economic reopening has proved fleeting. Consumer confidence appears sapped with youth unemployment high, and the property market challenged.<sup><a href=\"https:\/\/www.invesco.com\/us\/en\/insights\/above-the-noise-making-sense-bizarre-market-cycle.html#17\">17<\/a><\/sup>&nbsp;Instead of a sharp V-shaped, consumption-led recovery, we think the recovery could be more U-shaped.<\/p>\n\n\n\n<p>All eyes are now on the policymakers. While the government has consciously veered away so far from stimulating the economy through infrastructure investment and support for the property market, the recent sharp deceleration in growth could force their hand back to the historical playbook.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-on-the-road-again\">On the road again<\/h2>\n\n\n\n<p>My travels took me to Kansas City, where my personal focus was on getting good barbeque. Kansas City has no shortage of great places, but I went with the one that the late Anthony Bourdain had listed as \u201cone of the 13 places to dine before you die\u201d. That\u2019s an endorsement I don\u2019t take lightly. Apparently, others had the same idea. The 1:30 lunch line was out the door and around the block, confirming my view that there will be no recession in 2023.
