{"id":106605,"date":"2021-10-11T12:44:00","date_gmt":"2021-10-11T16:44:00","guid":{"rendered":"https:\/\/ibkrcampus.com\/?p=106605"},"modified":"2023-03-14T09:32:02","modified_gmt":"2023-03-14T13:32:02","slug":"pushing-on-a-string","status":"publish","type":"post","link":"https:\/\/www.interactivebrokers.com\/campus\/traders-insight\/securities\/macro\/pushing-on-a-string\/","title":{"rendered":"Pushing On A String"},"content":{"rendered":"\n<p>What is the opposite of \u201cif you\u2019re in a hole, stop digging?\u201d&nbsp; I can\u2019t think of a clever adage, but if you can, please tell it to the <a href=\"https:\/\/www.federalreserve.gov\/monetarypolicy\/fomc.htm\">Federal Open Market Committee<\/a> (FOMC).&nbsp; The FOMC, which is responsible for the Federal Reserve\u2019s activity in the marketplace, has been engaging in increasingly pointless activity.&nbsp; How else would you characterize their dual roles (not to be confused with <a href=\"https:\/\/www.federalreserve.gov\/newsevents\/speech\/files\/brainard20210224a.pdf\">the Fed\u2019s dual mandate<\/a>) of simultaneously adding and subtracting liquidity from the market on an ongoing basis?<\/p>\n\n\n\n<p>For those who haven\u2019t been paying attention for over a year, the Federal Reserve has been purchasing $120 billion in bonds each month.&nbsp; This quantitative easing (QE) has played an important role in boosting the economy and markets after last year\u2019s Covid-related shock.&nbsp; When the Fed buys bonds, it pays cash for them.&nbsp; That cash is meant to find its way into the economy and ease financial conditions, though much of it undoubtedly finds its way directly into asset markets.&nbsp; The Fed certainly doesn\u2019t mind robust markets, and investors love the effect of QE on asset prices.&nbsp;<\/p>\n\n\n\n<p>While QE is a long-term method for providing liquidity into the economy, the Fed has other means to manage monetary flows on a daily basis.&nbsp; Repo and reverse repos are tools commonly utilized by the New York Fed to \u201c<a href=\"https:\/\/www.newyorkfed.org\/markets\/domestic-market-operations\/monetary-policy-implementation\/repo-reverse-repo-agreements\">support effective monetary policy implementation and smooth market functioning by helping maintain the federal funds (fed funds) rate within the FOMC\u2019s target range.\u201d<\/a>&nbsp; Repos temporarily add liquidity to the financial system, while reverse repos temporarily drain liquidity.<sup>[i]<\/sup> If continued QE was truly necessary, why then do we see a graph that looks like this:<\/p>\n\n\n\n<figure class=\"wp-block-image size-full\"><img decoding=\"async\" width=\"906\" height=\"485\" data-src=\"\/campus\/wp-content\/uploads\/sites\/2\/2021\/10\/54E60A18-541C-4335-8760-0C4370911FB1.jpeg\" alt=\"reverse repo\" class=\"wp-image-106615 lazyload\" data-srcset=\"https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2021\/10\/54E60A18-541C-4335-8760-0C4370911FB1.jpeg 906w, https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2021\/10\/54E60A18-541C-4335-8760-0C4370911FB1-700x375.jpeg 700w, https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2021\/10\/54E60A18-541C-4335-8760-0C4370911FB1-300x161.jpeg 300w, https:\/\/ibkrcampus.com\/campus\/wp-content\/uploads\/sites\/2\/2021\/10\/54E60A18-541C-4335-8760-0C4370911FB1-768x411.jpeg 768w\" data-sizes=\"(max-width: 906px) 100vw, 906px\" src=\"data:image\/svg+xml;base64,PHN2ZyB3aWR0aD0iMSIgaGVpZ2h0PSIxIiB4bWxucz0iaHR0cDovL3d3dy53My5vcmcvMjAwMC9zdmciPjwvc3ZnPg==\" style=\"--smush-placeholder-width: 906px; aspect-ratio: 906\/485;\" \/><\/figure>\n\n\n\n<p>Source: <a href=\"https:\/\/www.newyorkfed.org\/markets\/desk-operations\/reverse-repo\">https:\/\/www.newyorkfed.org\/markets\/desk-operations\/reverse-repo<\/a><\/p>\n\n\n\n<p>We have been seeing record or near-record levels of reverse repo activity on a sustained basis since this spring.&nbsp; Recent daily activity has been in the $1.3-$1.4 trillion range, with a peak of $1.6 trillion occurring at the end of last month.<sup>[ii]<\/sup>&nbsp; Let\u2019s do a little bit of arithmetic here.&nbsp; This is almost a year\u2019s worth of QE! ($120bn x 12 = $1.44 tn)<\/p>\n\n\n\n<p>Yes, we have reached a point where nearly a year\u2019s worth of QE shows up every day at the NY Fed.&nbsp; The central bank offers 0.05% on its overnight deposits.&nbsp; That means that banks and other counterparties who can access the Fed\u2019s window can find nothing better to do each day with over $1 trillion in cash than seek a measly 5 basis points.&nbsp; It is reasonable to assume that short-term interest rates would turn negative if the Fed were not sopping up this excess liquidity.&nbsp;<\/p>\n\n\n\n<p>This is why I believe that barring an exogenous catastrophe, the FOMC will announce that it will begin tapering its bond purchases at their next meeting on November 3<sup>rd<\/sup>.\u00a0 And no, a nonfarm payrolls report that shows 194,000 new jobs (plus a positive 2-month net revision of another 169,000) does not count as a catastrophe.\u00a0 <a href=\"\/campus\/traders-insight\/securities\/macro\/just-got-paid-today\/\">On Friday we noted<\/a> that the bond market seemed to agree, since rates rose even after the numbers missed economist estimates.\u00a0 And as we have been discussing for the <a href=\"\/campus\/traders-insight\/securities\/macro\/why-buying-the-dip-may-have-run-its-course\/\">past<\/a> <a href=\"\/campus\/traders-insight\/securities\/macro\/the-tides-they-are-achangin\/\">few<\/a> weeks, investors have to be cognizant of the changes to the relentlessly accommodative monetary policy to which they have become accustomed.<\/p>\n\n\n\n<p>The FOMC is a brainy group.&nbsp; I have no doubt that they recognize the futility of QE at this point.&nbsp; I believe that the only reason that they haven\u2019t begun reducing QE already is that they are wary of disrupting markets and would rather continue simultaneously adding and withdrawing liquidity for an extra few weeks rather than risk upsetting investors.&nbsp;&nbsp; Of course, there is no guarantee that all investors actually will take tapering in stride.&nbsp; But forewarned is forearmed.&nbsp; By now, faithful readers should be formulating their game plans for the Fed\u2019s impending retreat.<\/p>\n\n\n\n<p>&#8212;<\/p>\n\n\n\n<p>[i] The NY Fed\u2019s full definitions of repo and reverse repo can be <a href=\"https:\/\/www.newyorkfed.org\/markets\/domestic-market-operations\/monetary-policy-implementation\/repo-reverse-repo-agreements\">found here<\/a><\/p>\n\n\n\n<p>[ii] Repo and\/or reverse repo activity tends to peak around quarter ends; as banks manage their balance sheets they show in quarterly and year-end reports<\/p>\n","protected":false},"excerpt":{"rendered":"<p>For those who haven\u2019t been paying attention for over a year, the Federal Reserve has been purchasing $120 billion in bonds each month.
