I simply thought that if a headline like that works for clickbait generators, it might get more attention than \u201cCompare VOLQ to VXN to Quickly Isolate the Implied Volatility of At-Money Options Versus Wings\u201d.&nbsp; Admit it, the current headline is catchier, but the topic should be of interest to serious traders nonetheless.<\/p>\n\n\n\n<p>Both VOLQ (NASDAQ-100 Volatility Index) and VXN (CBOE NDX Volatility Index)[i] measure the implied volatility of the NASDAQ 100 Index (NDX).&nbsp; Yet the methodologies have a crucial difference, and understanding that difference can offer market insight to traders.&nbsp;<\/p>\n\n\n\n<p>The actual calculations are fairly complex, so I\u2019ll leave it to mathematically curious readers to consult the exchanges\u2019 websites for the methodologies (<a href=\"https:\/\/cdn.cboe.com\/resources\/indices\/documents\/VXN_Methodology.pdf\">VOLQ here<\/a>, <a href=\"https:\/\/cdn.cboe.com\/resources\/indices\/documents\/VXN_Methodology.pdf\">VXN here<\/a>).&nbsp; Both indices attempt to measure a constant 30 day implied volatility for NDX using a blend of options on strikes with an average time to expiration of 30 days (some shorter, some longer).&nbsp; Yet VOLQ uses a much smaller strike set of 32 near-money options, while VXN uses all strikes with non-zero bids.[ii]&nbsp; That means that VXN contains \u201cwings\u201d \u2013 out of the money options \u2013 while VOLQ does not.&nbsp; It also means that if we compare the two indices, we can get a quick approximation of the level of speculative and\/or hedging activity in NDX.<\/p>\n\n\n\n<p>I differ with NASDAQ about the value of out-of-the-money options.&nbsp; <a href=\"https:\/\/www.nasdaq.com\/docs\/2020\/08\/12\/know-what-option-markets-are-really-saying_0.pdf\">The VOLQ fact sheet states<\/a>:<\/p>\n\n\n\n<p><em>\u201cOptions which are out-of-the-money, particularly those which are extremely out-of-the-money, provide little insight to traders and investors yet they have outsized influence in traditional volatility indexes.\u201d<\/em><\/p>\n\n\n\n<p>My opinion is that out-of-the-money options (aka \u201cwings\u201d) do provide insight to investors.&nbsp; Below-market puts have been used as a portfolio hedging tool for decades.&nbsp; We recently noted the relatively high levels of put activity in our discussion of \u201c<a href=\"\/campus\/traders-insight\/securities\/macro\/fully-invested-bears\/\">fully invested bears<\/a>.\u201d&nbsp; Also, out-of-the-money put and call options have been used by speculators, with out-of-the-money calls taking on a new importance as a horde of new investors have entered the marketplace.&nbsp; Many newly-minted traders realized that options can have a similar payoff structure to sports bets (spend a fixed amount of money in the hope of making a leveraged return), and the relentless bull market over the past 18 months has offered ample opportunity for profitable speculation in call options \u2013 with the meme stock craze offering an extreme example.&nbsp;<\/p>\n\n\n\n<p>Out-of-the-money options typically trade with higher implied volatilities than their at-money counterparts.&nbsp; This phenomenon is called \u201cskew\u201d, and I urge you to <a href=\"\/campus\/traders-insight\/securities\/options\/skew-helped-vix-now-what\/\">read one of our previous pieces explaining skew<\/a> if you don\u2019t already understand the concept.&nbsp;&nbsp; It means that VXN should show a higher price than VOLQ because the former incorporates higher priced wings.&nbsp; The difference between the two should reveal the relative importance of wings versus at-money options at any given moment.&nbsp; aspect-ratio: 1100\/482;\" \/><\/figure>\n\n\n\n<p><em>Source: Bloomberg<\/em><\/p>\n\n\n\n<p>Interestingly, the peak spread between the two indices was on January 27<sup>th<\/sup>, during the height of the meme craze.&nbsp; Traders who were caught offside raced to purchase calls of any type in an attempt to hedge their exploding meme stock calls.&nbsp; We now see that VXN is trading at a relatively elevated level relative to VOLQ, though we are off the recent peak.&nbsp;<\/p>\n\n\n\n<p>Unfortunately, this is an imperfect measure, because it fails to tell us exactly why the relative volatility of out-of-the-money options changed vis-\u00e0-vis their at-money counterparts.&nbsp; The rise in at-money options boosted VOLQ and VXN alike, while the changes in the wings largely offset each other.<\/p>\n\n\n\n<p>In short, I believe that NASDAQ has given us a new tool in VOLQ that we can utilize for volatility analysis.&nbsp; It can be used on its own, or in conjunction with VXN to determine the effect of wings on the relative pricing of options.&nbsp; The spread is useful \u2013 \u201ca weird volatility trick\u201d, as it were &#8212; but should be used as a first step for investigating whether puts or calls are driving the trading.&nbsp; As always, volatility is a nuanced topic, but one that can reward curious traders who understand those nuances.<\/p>\n\n\n\n<p>&#8212;<\/p>\n\n\n\n<p>[i] You should notice an oxymoron in the title of VXN.\u00a0 It is the CBOE\u2019s measure of volatility on the most highly traded index of NASDAQ stocks.\u00a0 For obvious reasons it behooved NASDAQ to come up with a measure of their own, rather than utilizing a competitor\u2019s calculations.\u00a0<\/p>\n\n\n\n<p>[ii] Again, I\u2019m somewhat oversimplifying the methodology for the sake of brevity.&nbsp;
